In the center of the brain is a walnut shaped structure called the thalamus. It relays sensory information from the outside world to the other parts of the brain.

When we imagine something, this information is also sent to the thalamus. The thalamus treats thoughts and fantasies the same way it processes sounds, smells, tastes, images and touch. It does not distinguish between inner and outer realities.
